Cutting out a picture from the game without doing anything to it can't be used as an avatar. Can you just cut something out and put some text underneath? Does that still count?

Yup. As long as its 95x95 in Dimensions and Follow the rules.
Also, I dont think you can have yours or your buddy's name there.
Just character.

you cannot have your name in it, and the text must ALSO be AE releated
(ex: you cant have a picture of your charater and the text "BLEACH RULES!")
